After computing our weighted mispricing of TIPS for each date in our sample, we noticed that not only did mispricing exist during the crisis period from 2008-2009, but it also reflected throughout the entire sampling period. An increase in supply of treasury securities such as on-the-run treasuries that are highly liquid, could induce arbitrageurs to exploit the price differential in treasuries by shorting on-the-run securities and buying off-the-run treasuries. To investigate the impact of liquidity on the size of TIPS-Treasury mispricing, it is imperative to examine variables such as the total amount of repo fails primary bond dealers experience. A repo fail disrupts the market and is defined as a scenario whereby the primary dealer is unable to remit a treasury that he previously committed to deliver in a repo-repurchase agreement or when he does not receive a treasury he used as collateral on a repo-repurchase agreement. Hence, repo fails increase in periods when the market is receding and the supply and liquidity of treasuries are low. In terms of credit risk, TIPS and Treasuries are considered unsafe because the credit risk of TIPS might be higher than those of Treasuries implying that TIPS are probably under-priced compared to Treasuries.
